    This is my IE7 User-String:
    ---------------------------
    Windows Internet Explorer
    ---------------------------
Mozilla/4.0 (compatible; MSIE 7.0; Windows NT 5.1; .NET CLR 1.1.4322; .NET CLR 2.0.50727)
    ---------------------------
    OK
    ---------------------------

Why does IE identify itself as a Mozilla browser?

It is just the way that Microsoft has it, due to embedded coding. After IE5, that is when you started to see the string "Mozilla Compatible). Before, it was always "Netscape compatible".

But the "Application Name" comes before the "Compatibility Flag". IE7 is identifying itself as a Mozilla Application, but IE compatible. Why does M$ do this?

No, it is identifying itself as "Mozilla Compatible", not IE compatibile.
